What would happen if an incumbent President who's up for re-election drops out during the race?

If for example an incumbent president who's been in office for about 3 years is running for re-election but had to drop out during the middle of the Presidential race due to personal or health reasons.

The president announces that he/she would have to drop out of the race and not seek re-election but will remain in office till the end of his/her term.

Would the party have to hold a short notice primary, would his/her party pick a new nominee during the national convention or would the Vice President just become the new nominee?

See LBJ, who  dropped out after the New Hampshire primary. The primaries still pick the delegates to the convention where the party's nominees are officially chosen.

well, it would then become a free for all, with everyone throwing their hat into the ring........and it would still be decided by the primaries in the last year before the election.

Their political party would have to nominate a new candidate to head their party and run for the Presidency.    This does not take a lot of thought.
